I'm for the second option. All damage is spread around, and then any
effects to cancel it out happen (this one, Guard, and Stimpatches are
all I can think of.) And then the Runners die. :)
However... IIRC, you can only assign damage up to the Body of the
Runner, not Body+Armour. In other words, your hero would take 4 points
of damage from this attack after armor, and there'd be seven left to
disperse.

If damage is assigned completely before effects are allowed, then you'd
have to give the extra points to another runner.
